Nico’s Yarncaster rod is obtained from the NPC known as Crazy Cat Lady. It appears in a secret area within the Underground Music Venue, which is hidden in the Crystal Cove region. To reach the office:

Bring the item called Chaotic Enchanted Relic and place it on the white crystal.

After using it, walk behind the crystal and turn left: you will find a hidden door.
